F&O expiry day arrives, and a trader holding a Reliance futures position faces unexpected delivery of shares worth several lakh rupees, along with a demand for full payment from the broker. This scenario illustrates physical settlement in F&O, a standard process in India’s derivatives market that requires traders to deliver or receive the underlying shares.
This blog covers NSE and SEBI rules, the step-by-step process, practical examples, and strategies to manage them effectively for stock futures and options trading.
Physical settlement requires traders to deliver or receive the underlying shares when an F&O contract expires, rather than settling the profit or loss in cash. In India, NSE introduced this for most stock futures and certain options from 2019, following SEBI rules to reduce speculation.
Cash settlement pays out the price difference and applies to index contracts like Nifty. With physical settlement, buyers get shares credited to their demat account while sellers must deliver shares. This affects open futures positions at expiry and in-the-money (ITM) options that get exercised. Beginners often face sudden capital requirements if they carry positions to expiry.
In 2018, sharp price swings near expiry exposed issues with cash-settled stock futures, as traders exploited loopholes. SEBI issued a circular requiring physical settlement in stages: optional at first, then mandatory across NSE stock futures by October 2019.
NSE published lists of affected contracts soon after. NSE introduced Nifty 50 weekly expiries (Tuesday settlement) in 2021. SEBI 2024 restricted weekly contracts to one index per exchange: Nifty 50 for NSE, Sensex for BSE. Stock futures remain with a monthly Tuesday expiry only.
Currently, stocks such as Reliance, HDFC Bank, and Infosys require physical settlement. NSE introduced weekly expiries in 2021, so many contracts now settle every Tuesday. Visit NSE’s contract specifications page for the current list, as it updates with F&O bans or lot size changes.
NSE and other exchanges follow a fixed process for physical settlement. Here are the main steps:
Options with a spot price above the strike (ITM calls) auto-exercise beyond a minor premium level. Some brokers require consent forms, like Zerodha’s E-4, by post-expiry Saturday. Margins rise to full value near expiry, ending leverage. Delivery STT applies at 0.125% of the value.
Buy one lot of Reliance futures at Rs 2,500/share (NSE lot size), margin ~Rs 1 lakh. Tuesday expiry settles at Rs 2,550.
March 2025 case: Trader held HDFC Bank lots to expiry, faced large payment demand, account freeze until funded, and auction risk if short.
Options: Sell Rs 2,500 Reliance call, expires ITM at Rs 2,550 spot. Deliver shares on Wednesday or buy at a loss.

Checklist for Expiry Week (Tuesday Expiry)
Physical settlement in F&O trading turns derivatives into real obligations. You either deliver shares or take delivery, building discipline that cash settlement often lacks. By understanding NSE timelines, preparing funds ahead of Tuesday expiries, and matching contracts to your account size, you avoid common pitfalls and trade smarter.

SEBI introduced physical settlement through a 2018 circular to curb expiry manipulation. It rolled out in phases: brokers offered voluntary physical settlement first, then it became mandatory for NSE stock futures by October 2019. Index futures transitioned later.
Stock futures (Reliance, HDFC Bank, Infosys, etc.) and in-the-money options require physical delivery. Index contracts like Nifty 50, Bank Nifty, and FinNifty always settle in cash only.
Your broker will either force-square your position at market price (usually at a loss) or send it to the exchange auction. You’ll pay the difference plus penalty charges. Accounts often get restricted until cleared.
No. Physical settlement contracts follow fixed exchange rules. Your only option is to close (square off) the position before the futures cut-off time on Monday, 3:15 PM.
If you can’t deliver shares as the seller, the exchange conducts a close-out auction. You pay the invoice value difference + 0.5% auction penalty + 3x interest on the shortfall value from the delivery day.
