If you have invested in mutual funds in India, the real question is simple: how much of your profit will you keep after tax in 2026? The rules changed after Budget 2024 and the latest Budget 2026, so the tax you pay depends on whether you are in equity, debt, hybrid or ELSS, how long you held the investment and whether you took dividends or capital gains.
When you make money from mutual funds, either by selling units at a profit or by receiving dividends, that income is taxable in India. The government treats this in two buckets.
Your tax depends on it.
If you understand these three, you can plan your investments so you do not hand over more tax than you need to.
Capital gains are just the profit you make when you sell your mutual fund units. Buy at ₹10 and sell at ₹15; the gain is ₹5 per unit. That gain is taxable, but the rate and treatment depend on the fund type and holding period.
There are two kinds of capital gains.
Now let us apply this to different fund types using the latest 2026 rules.
Equity mutual funds invest at least 65 per cent of their portfolio in Indian equities. Large mid-cap, small-cap, aggressive hybrid and ELSS all fall under this.
If you made ₹50,000 in short-term gains, you pay ₹10,000 as tax; that is it.
In practice.
If you can keep your total LTCG within or near ₹125,000 each year, your tax comes down quite a bit.
Debt mutual funds invest in bonds, government securities and fixed-income instruments. Their rules changed from 1 April 2023, and the purchase date matters a lot.
For someone in the 30 per cent slab, every rupee of profit is taxed at 30 per cent. That can make these funds feel heavy on tax for long-term investors.
This is important for 2026. Always check the purchase date of each debt fund in your portfolio.
Hybrid funds mix equity and debt. Some lean equity, some debt. The tax side depends on where the fund sits.
Do not let the label ‘hybrid’ confuse you. The tax treatment is decided by the actual equity share, not the marketing tag.
The ELSS Equity Linked Savings Scheme is a special equity fund that gives you a tax break under Section 80C.
Under the new tax regime, Section 80C deductions, including ELSS, are not available. If you have opted for the new regime, ELSS loses its tax edge.
Before 1 April 2020 dividends were tax-free in your hands because the fund house paid dividend distribution tax. That changed. Now dividends are fully taxable and treated as normal income.
At the time of filing your income tax return, you pay the balance tax, if any, based on your slab.
From 1 April 2026 you cannot deduct interest expenses incurred to earn dividend income or mutual fund income. If you borrowed money to invest, that earlier benefit is gone. This change comes from the Budget 2026 proposal to disallow interest deduction on such income.
Rahul invested ₹300,000 in an equity fund in April 2024 and redeemed it in June 2025 for ₹420,000.
If his gain had been ₹200,000.
This is why staying within or near ₹125,000 keeps your tax low.
Priya invested ₹200,000 in a debt fund in July 2024 and redeemed it in September 2025 for ₹240,000.
This is why debt funds bought after 1 April 2023 can feel heavy on tax for high-income investors.
Ramesh gets ₹18,000 as a dividend from mutual funds in 2026.
If you fit any of these, these rules can change how you plan your redemptions and switches.
Mutual fund taxation in India in 2026 is clear once you see the pattern.
If you keep these rules in mind when you buy, hold or redeem, you can keep more of your returns and avoid surprises at tax filing time.
LTCG on equity mutual funds is taxed at 12.5 per cent on gains above ₹125,000 in a financial year. Gains up to ₹125,000 are tax-free.
Short-term capital gains on equity mutual funds for units held up to 12 months are taxed at 20 per cent, no matter your slab.
All gains from debt mutual funds bought after 1 April 2023 are taxed at your slab rate of 10 per cent, 20 per cent or 30 per cent. There is no LTCG benefit.
Yes. Dividend income from mutual funds is added to your income and taxed at your slab rate. TDS at 10 per cent is deducted if the dividend crosses ₹5,000 in a year.
Yes, if you are under the old tax regime, you can claim a Section 80C deduction of up to ₹150,000 for ELSS investments. This is not available under the new tax regime.
The ₹125,000 LTCG exemption is per person per year across all equity funds and listed shares, not per fund.
Budget 2026 kept LTCG and STCG rates the same. The key change from 1 April 2026 is that interest expenses used to earn dividend or mutual fund income cannot be deducted against that income.
